Understand Key Risk Parameters for Mutual Funds

Evaluating mutual funds involves understanding not just returns but also the associated risks. Key risk parameters like Value at Risk, Max Drawdown, Average Drawdown, Standard Deviation, and Semi-Deviation provide insights into the potential downside and volatility of mutual fund investments.

Value at Risk (VaR) is a statistical measure that estimates the potential loss in value of a portfolio over a one-year period with a 95% confidence level. It answers the question: "What is the maximum loss I can expect with a 95% probability over one year under normal market conditions?" For example, if the VaR 1Y @95% for a mutual fund is 15%, it means there is a 5% chance that an investment of ₹100,000 in this fund will lose more than ₹15,000 in one year.

Maximum Drawdown (Max DD) is the largest observed loss from a peak to a trough in the value of a portfolio before a new peak is attained. It measures the worst-case scenario of downside risk over a specified period. For instance, if a fund's value peaks at ₹100,000 and drops to ₹70,000 before recovering, the Max Drawdown is 30%.

Average Drawdown is the mean of all drawdowns (peak-to-trough declines) that occur over a specified period. It provides insight into the typical magnitude of declines in an investment's value. For example, if a fund has multiple drawdowns of 5%, 10%, and 15%, the Average Drawdown would be 10%.

Standard Deviation is a measure of the amount of variation or dispersion of a set of values. A low standard deviation indicates that the values tend to be close to the mean, while a high standard deviation indicates that the values are spread out over a wider range. In finance, it is often used to measure the volatility of an investment. For Indian equity mutual funds, standard deviation typically ranges from 15% to 25%, indicating the level of risk associated with the fund.

Semi-Deviation, also known as downside deviation, is a measure of downside risk that focuses only on negative returns, i.e., returns below the mean. It is calculated as the standard deviation of returns that fall below the average return, providing a more accurate assessment of potential losses for risk-averse investors.
